Alignment: how and when the sponsor gets paid
The cleanest read on a sponsor is whether it makes money with you by finding oil, or from you by raising and charging fees. Two questions settle it. First, does the sponsor co-invest its own capital in the program on the same terms as you, sharing the downside? Real skin in the game points the sponsor's incentives at the wells rather than at the raise. A sponsor that puts nothing of its own at risk has little reason to care how the wells perform once the offering closes.
Second, when does the sponsor get paid relative to you? The structure of the promote matters as much as its size. A sponsor that earns its carried interest only after investors have received their capital back, or reached a preferred return, is aligned with your outcome. These conflicts are not automatically disqualifying, but they should be disclosed and you should understand how they are managed. Then check the litigation and regulatory disclosures and run the principals through the SEC, FINRA BrokerCheck, and your state securities regulator. A history of investor lawsuits or regulatory actions against the people running the program is among the most important facts you can find, and it almost never appears in the slide deck.

Any one of these warrants caution. Several together warrant walking away. The investor who insists on a verifiable record, an honest model, transparent fees, real alignment, and a readable PPM, and who refuses to be rushed, avoids most of the traps this sector is known for.
A practical diligence checklist
Bring these questions to the sponsor and write down the answers. Vague answers, or no answers, are answers in themselves.
- Track record: How many programs and wells have you completed? What did prior investors actually receive in cash, by vintage? Can I verify the wells against state records?
- Economics: What price deck and decline curve does the projection use? Show me the IRR and payback at today's strip and 25 to 30 percent lower. What is the AFE per well, and how did prior wells compare?
- Geology: Developmental or exploratory? Which basin and formation? What offset production supports the prospects, and have you operated here before?
- Team and engineering: Who has run field operations, and for how long together? Who prepared the reserve report, when, and to what reserve category?
- Fees and alignment: What is the full load and fee stack? How much of my capital reaches the ground? Do you co-invest on the same terms, and when do you get paid relative to me?
- Structure: Working interest or royalty? Recourse or non-recourse? Can I face a capital call, and what is my maximum exposure?
- Documents and record: May I read the full PPM, including risk factors and conflicts? Any litigation or regulatory history on the principals? What do BrokerCheck and my state regulator show?
Run the program by your own CPA and securities attorney before you commit, and make sure it would stand up as an investment even without the tax benefits. The deduction is a feature of a sound deal, never the reason to accept an unsound one.
